It means like something gets, or is made, more complicated or harder to figure out. It comes from how if you look into water it is usually clear. But if you stir it up with your hand, I mean like a creek or a pond, the mud gets mixed into the water and it gets cloudy and you can't see through it anymore.
Say I'm trying to investigate a crime. And it is hard to find clues or evidence. Then something else comes along, say a DNA test comes back undetermined, and it makes the case even harder to solve. It is muddying the water. It makes it more difficult and more complicated.
